Default XP Pro workstation user unable to log on to local computer remotely because of local

I've come across a really strange situation here. We're running a domain using SBS2003 with exchange. It seems that I have two seperate issues going on here but I can't be sure, I feel that they are both related or may be somehow connected. I have a user that is unable to log on to local computer and run RWW session from a remote computer. User gets the following message after logging on to the Domain: 'the local policy of this system does not permit you to log on interactively'. Like I said, user is able to go to https://mail.domainname/REMOTE, login and get through the first level of login process. However, when user attempts to log logon to local machine the above mentioned message is displayed. To verify that it wasn't just a general problem with user's credentials I managed to log on to the same local machine from the same remote computer using my login credentials. So it seems to be is an issue with login credentials at the local machine level, not the network or domain. I've had similiar issues with other machines behaving like this in the past but have resolved it by going into local system and specifiying the user name, granting permisson to access that specific machine - that didn't work in this case though. Here's the part that I think is screwy and might be the root of the problem although I'm too not sure. Local machine was showing two seperate users created in User Accounts, difference between the two was X.Xxxx vs x.xxxx in the user name. The user name with capitals was the one being accessed and used on daily basis. The account with the correct lower case naming structure hadn't been accessed since July. When checking the Documents and Settings folders I discovered that there were two folders created and reflecting the same exact dates, only in this case the folder with the July date was named x.xxxx, the one with the current date was named x.xxxx.domain/computername. I went in, copied all contents (including hidden files) and moved over to correctly named folder, removed folder in question and backed it up - all in safe mode. When user logged in, a new x.xxxx.domain/computername folder was created. User was treated as brand new user. When I went in, placed the original questionable folder back into Docs and settings, keeping original naming structure, at next log in yet again another folder was created. Only this time it was named x.xxxx.domain/computername.000. Too much information already but what if any thing is going on here and how do I fix it? Is this what is affecting remote log in problem? Do I even have a problem?

Usually that kind of error message is a result of either "Log on locally" or "Deny logon locally" under User Rights Assignment in the local secpol.msc
